Massive Sell-off by Foreign Institutional Investors

While there has been an inflow of funds through Foreign Currency Non-Resident (Bank) or FCNR(B) accounts recently, this liquidity has not provided direct support to the Rupee exchange rate, while instead of entering the active market, these funds have been absorbed directly into the Reserve Bank of India (RBI) foreign exchange reserves, leaving the currency vulnerable to market-driven volatility.

The Impact of Rising Crude Oil Prices

The health of the Indian Rupee is also being severely impacted by the rising costs of crude oil. It's important to look beyond just the Brent crude benchmarks; the prices of spot crude, freight charges, and refined petroleum products play a crucial role in the overall economic impact, while currently, refineries across the globe are facing operational challenges, which has kept the prices of essential fuels like diesel and Aviation Turbine Fuel (ATF) at elevated levels. As India fuel import bill swells, it exerts direct upward pressure on domestic inflation. The increased cost of energy raises operational expenses for businesses and the cost of living for the general public, further straining the value of the Rupee as the demand for Dollars to settle import payments rises.

Anticipated Actions by the Reserve Bank of India

Should the Rupee continue its downward spiral, the Reserve Bank of India (RBI) is expected to step in with corrective measures. As the pressure intensifies, the central bank may increase its intervention in the currency markets to curb excessive volatility, while On top of that, Banerjee anticipates that the RBI might consider raising interest rates in the coming months to stabilize the economy. There is a strong possibility of a rate hike as early as December, while however, the RBI decision-making process won't be solely dictated by the actions of the US Federal Reserve. The central bank primary objective remains the management of domestic inflation. Maintaining a positive real interest rate while keeping inflation within the target range is a top priority for the RBI in the current economic climate.

The global financial landscape is also being rattled by developments in the United States, which are having a ripple effect on emerging markets like India. Long-term bond yields in the US are climbing rapidly, with significant pressure observed on 10-year and longer-duration bonds. This surge is partly attributed to large-scale borrowing by major American technology companies, which has increased the demand for capital in the market. Experts believe that as long as crude oil prices remain high, the pressure on global yields will persist. High bond yields often lead to a tightening of global liquidity and can adversely affect global growth prospects, a scenario that directly impacts the stability and strength of the Indian Rupee.
